Two sets of rules

How the books treat it, and how the return treats it.

Books Book accounting · US GAAP

  • Inventory measurement

Inventory is carried at the lower of cost and net realizable value; retailers often use the retail inventory method and must account for shrink.

    ASC 330

  • Store leases

Lessees recognize a right-of-use asset and a lease liability for most leases longer than twelve months.

    ASC 842-20

  • Gift cards and loyalty

Unredeemed gift card balances are a liability, with expected breakage recognized in proportion to redemptions; loyalty points may be a separate performance obligation.

    ASC 606-10-55-46 to 55-49

Tax Tax accounting · Internal Revenue Code

  • Inventory methods

Retailers may use the retail method, and may elect LIFO; resellers above the gross-receipts threshold apply uniform capitalization.

    Treas. Reg. §1.471-8; IRC §472 (Form 970); §263A

  • Rent and leases

Rent is generally deducted as it accrues under the lease terms, not on the book right-of-use pattern, producing a book-to-tax difference.

    IRC §162(a)(3); §467

  • Gift card advance payments

Gift card sales may qualify for one-year deferral as advance payments for accrual-method taxpayers.

    IRC §451(c); Treas. Reg. §1.451-8

  • Store build-outs

Interior improvements to nonresidential buildings may be qualified improvement property, 15-year and bonus-eligible.

    IRC §168(e)(6), §168(k)

The differences between the two are Schedule M-1 adjustments.

And they are where examinations tend to look first.

  • How was shrink measured?
  • Is the store build-out QIP or building structure?
  • How are unredeemed gift cards treated?
